Methods of valuation:
Under this method, the value of fixed assets and current assets are reduced by the liabilities of the business to arrive at the value of the business. The key assumptions relate to the realizable value of the assets of the business.
Under this method, the relative value of a business is derived at by comparing the current value of similar businesses (preferably listed companies) by looking at the ratios such as P/E(Market value to earnings), EV/EBITDA ( Enterprise Value to Earnings before Interest, Tax, Depreciation and Amortization). Precedent transactions analysis is another form of relative valuation where you compare the other businesses that have recently been sold or acquired in the same industry. These transaction values include a value which is a discount or premium due to the performance of the business or the industry to which it belongs.
Under this method, estimates of future cash flows are made and are discounted to arrive at the present value of future cash flows. The external funds are then deducted from the present value to arrive at the value of the business. Key assumptions are on the expected cash flows and the discount factor. The discount factor is the Weighted Average Cost of Capital. The Weighted Average Cost of Capital (WACC) represents the blended cost of capital across all sources, including common shares, preferred shares, and debt. The cost of each type of capital is weighted by its percentage of total capital, and they are added together.
